Material Weakness
A deficiency in internal controls over financial reporting where there is a reasonable possibility that a material misstatement in the financial statements will not be prevented or detected.
A material weakness is the most severe classification of ICFR deficiency under SOX. When a material weakness is identified — either by management or the external auditor — the company must disclose it in its annual report, and management cannot conclude that ICFR is effective. The disclosure of a material weakness typically triggers stock price declines, regulatory scrutiny, and increased audit fees.
Common causes of material weaknesses include: insufficient accounting staff, inadequate controls over financial close processes, errors in complex accounting areas (revenue recognition, business combinations, income taxes), and IT general control deficiencies that undermine automated controls. The remediation of a material weakness requires not just fixing the identified deficiency but demonstrating through testing that the remediated control operates effectively over a sufficient period.
